Term used in the event of one of your items being turned into a Pile of Sludge from a ray shot from the sky, which is a Random Event. Sludging is the work of Dr. Frank Sloth, and items that are turned to sludge cannot be restored. Items in your Safety Deposit Box are safe from sludging, so most players recommend keeping your valuables safely stowed there.

Items can also be turned into a Pile of Sludge by the Wheel of Misfortune. In fact, landing on this "prize" will earn you the Wheel of Misfortune avatar.

It's a common misconception that Petpets are turned into sludge by using the Petpet Lab Ray on them, but they are actually a Pile of Soot, which can be reversed by either using the ray until the Petpet is turned into something else, or the PetPet is removed from the users Neopet. However, Just like all other items a Petpet can be turned into sludge when left in the inventory, which is irreversable.
